If you choose this option as Mayor to report one of your villagers, does this decrease your friendship with them? For example, will it take longer for them to give you their picture if you've reported them for bad clothing?

Don't worry, it doesn't. Compared to the previous games, New Leaf is very forgiving when it comes to villager's relationships.

It's easy to make up for something that lowers your friendship scores with villagers but I don't think it does anything. That feature is there because of the possibility of getting villagers with inappropriate catchphrases and the like (since so many players are kids or might just not want that) so it would be weird if the game punished you for using it. They don't even bring it up. I assume the reporting thing is just to make it seem like a plausible interaction and not a special feature hidden in an options menu somewhere.
